Introduction to Project Finance
Project Finance is a specialized financing approach where the transaction's creditworthiness is assessed based on the specific project in question. This method stands in contrast to traditional corporate finance, where lenders primarily evaluate the overall credit strength of the borrowing entity.
In project finance, the focus shifts to the project assets, cash flows, and revenues which serve as collateral, and lenders depend on the viability of the project and its future cash flows for debt and interest repayment.
This approach, generally used in large-scale infrastructure, energy, and industrial projects, allows lenders to consider the project's specific operational risks and revenue-generating capabilities independently of the project sponsor's other business activities.
Lenders and sponsors should pay special attention to the “Debt Service Coverage Ratio” (DSCR) in these transactions, as this is one of the most important KPIs used to evaluate the viability of a project finance transaction since this KPI reflects the project’s repayment capacity derived exclusively from its cash flows.
